Jamie O'Reilly found the net in the first half to give Loughinisland a 1-4 to 0-5 lead at half time.
Kilcoo had an opportunity to level from the penalty spot just before the break, but Conor Laverty's effort was saved by Kieran Gordon.
However Kilcoo, who were chasing their first senior title since 1937, came out fighting in the second period, and Loughinisland failed to register a score.
A well-taken goal from Dominic McEvoy put them into the lead, and points from Donal Kane, Paul Devlin and Laverty extended the lead, before a Devlin penalty effectively ended the game as a contest.
Tempers frayed towards the end of the game with Loughinisland captain Dan Gordon being sent to the line, along with team-mate Seamus O'Hare and Kilcoo's Aidan Brannigan.
The final whistle sparked a double celebration for Kilcoo, who earlier saw their minors clinch the county title.
"It's fantastic", Kilcoo captain Gerard McEvoy told UTV.
"It hasn't really sunk in yet. It's really unbelievable. We've waited for this day all our lives. Pure elation."
The seniors will now face Donegal champions St Eunan's, who beat Naomh Conaill, Glenties by 0-13 to 0-7 on Sunday.
Elsewhere Loup beat St Canices, Dungiven by 1-8 to 0-10 to clinch the Derry Championship, with Enda McQuillan's goal in the dying minutes of the game proving crucial.
In Cavan, Denn lost out in the final to Cavan Gaels by 1-20 to 2-11.
